Dividend Growth Stock of the Week: Canadian National Railway Company

Last week, Canadian National Railway Company (CNI) announced a 19.1% increase to its dividend.

This brings its dividend growth streak to an outstanding 27 years.

All aboard! You might think that trains and railroads are a relic of the past, but rail networks are some of the most critical transportation infrastructure supporting our economy. Rail is one of the most cost effective ways to move large quantities of goods over long distances.

Canadian National Railway’s history dates back to 1832, when the Champlain and St. Lawrence Railroad was incorporated. This was eventually acquired by the Grand Trunk Railway in 1872. In the early 20^th century, railways across Canada faced financial difficulties, and the Canadian government nationalized its railroads in 1919 through the creation of Canadian National Railways. It wasn’t until 1995 that the company was privatized and offered to the public. Today, Canadian National Railway is one of only eight Class I railroads in North America.

Canadian National Railway’s rail network stretches across the continent, connecting ports western ports in Vancouver and Prince Rupert with eastern hubs in Montreal, Quebec, and Halifax. The company’s lines also follow the Mississippi River down to New Orleans and Mobile. This extensive footprint gives energy producers in Alberta, manufacturers in the Midwest, and farmers in the heartland access to markets worldwide.

Railroads are all about efficiency, and after its failed bid for Kansas City Southern last year, Canadian National Railway has refocused on improving its network efficiency. Recently, the company has improved its operating ratio to an impressive 57% (lower is better).

Over the last decade, Canadian National Railway has increased its dividend at an outstanding 11.6% compound annual growth rate. This year’s 19.1% increase is significantly larger than historical dividend increases.

Canadian National Railway shares now pay $0.7325 CAD in quarterly dividends. That converts to roughly $0.57 USD at the current exchange rate, which translates to a yield of just over 1.9%. The payout ratio of 42% is reasonable, and gives some leeway for the company to continue increasing dividends. Canadian National Railway holds an A credit rating. Note that American investors are subject to a 15% Canadian dividend withholding tax unless shares are held in a retirement account.

Canadian National Railway also has an active share repurchase program. Over the last decade, shares outstanding have decreased by about 18%. The company has just authorized a $5B repurchase program, which would retire approximately 6% of shares outstanding at current prices.

Canadian National Railway earnings are highly sensitive to the economic environment, as demand for transportation of goods falls during a recession and increases as the economy strengthens. Still, the company has managed to grow earnings at an impressive rate over the long term. Analysts are currently forecasting that Canadian National Railway earnings will grow by nearly 20% this year, and continue expanding at mid-teen rates for the next couple of years.

So is it worth picking up a few shares of Canadian National Railway now? The stock trades at a close to 22 forward P/E ratio. That’s somewhat expensive compared to its historical range of 18-22 times earnings, but may be justified due to the company’s current strong earnings growth. It might be better to wait for the price to pull back a bit, but the company’s solid operating history and growth rate make it a strong candidate for dividend growth portfolios.
