Dividend Growth Stock of the Week: The Kroger Company

Last week, The Kroger Company (KR) increased its dividend by 23.8%.

This brings the company’s dividend growth streak to a respectable 17 years.

Kroger is one of the largest food retailers in the United States. You may know them locally by a different name, as the company operates a number of regional grocery chains, including Fred Meyer, Harris Teeter, Ralphs, Food 4 Less, Fry’s, and Pay-Less Super Markets.

Kroger began in 1883 as a grocery store in downtown Cincinnati. The founder, Barney Kroger, had a simple motto: “Be particular. Never sell anything you would not want yourself.” Over the years, the company has expanded geographically and introduced several innovations to the grocery store concept, including integration of bakeries and meat departments, private label manufacturing, grocery delivery, product quality monitoring and testing, and electronic checkout scanners. Today, Kroger is the nation’s largest supermarket chain. With over 2700 stores across 35 states, Kroger has a considerable advantage in scale compared to smaller local groceries, and is #1 or #2 in market share in most of the places it operates. At the same time, the company still has plenty of room to continue expanding and growing.

Kroger has a number of competitive advantages. If you’ve ever tried shopping at Kroger without your Kroger shopper’s card, you’d know that things are considerably more expensive. In order to get the best deals, customers need to sign up for the company’s free loyalty program. With over 95% of its transactions linked to a loyalty card, Kroger has a valuable database of customer preferences and shopping habits – over 60M households. This allows the company to improve its customer experience and offer personalized promotions to keep customers coming back.

Kroger is a leader in developing private label, in-house brands, which help the company obtain higher margins with more profitable sales. Currently, the company makes approximately $28B in sales from its own brands – if these were a standalone company, they would be among the 10 largest consumer packaged goods companies in the nation.

Over the last decade, Kroger has increased its dividend at a fairly rapid 13.8% compound annual growth rate. This year’s 23.8% increase is slightly higher than historical increases.

Kroger shares now pay $0.26 per share in quarterly dividends, which translates to a yield of just under 2.3%. The payout ratio of 27% is quite safe. Kroger holds a BBB credit rating.

Kroger also has an active share repurchase program, which has reduced shares outstanding by 30% over the last decade.

Kroger’s earnings tend to be somewhat countercyclical. In times of economic stress, people tend to save money by buying groceries and cooking their own food rather than going out to eat. The COVID-19 pandemic took this to the extreme and grocery sales spiked as people were forced to stay at home. As life returns to normal, Kroger’s earnings growth is expected to return to historical rates. Like many companies, Kroger is struggling to maintain its margin amid inflation and supply chain pressures. Analysts are expecting the company to post 6% growth this year. Over the longer term, the company is expected to grow at low to mid-single digit rates.

So is it worth picking up a few shares of Kroger now? The stock currently trades at slightly over 12 times forward earnings. That’s somewhat cheaper than its historical average around 13.5 times earnings. However, the stock can has been fairly volatile in recent years, trading from as low as 10 times to as high as 20 times earnings. Groceries are a notoriously competitive and low margin business, but Kroger has held its own and continued to thrive. With 17 years of growing its dividend at above average rates, Kroger is a solid contender for inclusion in dividend growth portfolios.
