The Right Way And Wrong Way To Buy Growth Stocks

Tech stocks have been the darlings of Wall Street for a decade. That’s understandable in a world mired in slower economic growth.

Likewise, it’s certainly reasonable to allocate a portion of your savings to strong companies in that category. My retirement portfolio, for one, is about 65% dividend stocks and 35% growth.

That’s a nice chunk of change, obviously. Yet it’s important to remember that, no matter what, markets never go straight up.

Concerns over rising interest rates sent growth and momentum stocks falling into a 10% Nasdaq correction in the last month. That’s why I wrote “How to Protect Your Portfolio From Rising Interest Rates” just two weeks ago. It highlights why prudent long-term investors shouldn’t fear long-term interest rates.

Notice two important things from the chart above. First, almost all stocks fall in a market decline.

Even Amazon (AMZN) and Alibaba (BABA) were 30%-40% undervalued when the tech downturn began. But, usually, good valuations mean a company will fall less than its overvalued peers.

We saw that principle play out so far with Apple (AAPL), which fell nearly 20% into a mild bear market, and Tesla (TSLA), which slid a full 40% in a month.

The Right Way And Wrong Way To Buy Growth Companies

I’m going to use Tesla in particular to make an important point about buying popular growth stocks.

My friend Steve LOVES Tesla. He views Elon Musk as one of the greatest visionaries of our age and expects him to become a trillionaire one day.

Naturally then, he wants to hitch his wagon to this perceived rocketing success.

But Tesla was at $900 – an $800 billion market cap that represents 18x forward sales. It only recently became consistently profitable, and its 13-year median price/sales ratio is 6.88.

Based on the company’s 12-month forward sales/share consensus, it’s worth about $376.

Yet Steve bought shares at $850, right near the top. That was a starter five-share position. So nothing especially large. Yet it was meaningful nonetheless.

Moreover, as Tesla fell 40%, Steve kept buying more, hoping to reduce his cost basis.

This can be a reasonable approach to take depending on the stock and the situation. Buying a quality company that meets your specific long-term goals at fair value and then adding more at higher discounts can significantly boost long-term returns.

Fair value, incidentally, is defined as the price at which you fully participate in a company’s future growth. If you pay a premium for shares, then your returns will be lower. If you buy at a discount, they will be higher.

So when you’re dealing with companies that start out 160% historically overvalued… it can also be an example of “catching a falling knife with your bare hands.”

Steve has now bought 25 shares of Tesla after four limits were filled. His average cost basis is $600, which is 33% below the stock’s all-time high. Taking all of that into consideration…

There’s good and bad news for Steve.

On the one hand, he invested $15,000 into a speculative and highly overvalued hyper-growth company. On the other, IF Tesla grows as expected and returns to historical fair value, by the end of 2026, analysts expect it to hit about $1,100.

Again, Steve’s initial $850 buy was incredibly overvalued. But IF the conditions above are met, he could still make 5% annual returns over the next five years on that money.

As for the $600 cost basis he has altogether, he might see 12.9% annual returns through 2026.

Of course, the reason hyper-growth investing is inherently more speculative is because premium multiples require that growth actually show up.

Now, Tesla’s growth consensus from 38 analysts is 33.4% annually over the long-term. And sales per share consensus growth is 29.6%.

But growing at over 30% for many years is extremely difficult.

I do believe that Tesla might be able to achieve this. That’s why I’ve set some limits to buy a three-share starter position if it reaches its $376 fair value.

Of course, long-term growth forecasting is as much art as science. The future is never certain, which is why overpaying for popular growth stocks is inherently speculative.

You aren’t guaranteed to lose money if you pay a rich premium for a growth company. But it’s certainly not a high probability/low-risk decision, which I always recommend making.

During the tech correction, I was buying popular tech names hand over fist.

Amazon
Alibaba
Broadcom (AVGO)
Qualcomm (QCOM)
Oracle (ORCL).

However, I NEVER knowingly overpay for a company, no matter how wonderful the quality or fast the expected growth.

Growth at a reasonable price is not just the motto of prudent tech investors… It’s the motto of prudent and successful long-term investors in general.
